How The FICA Tip Credit Works for Restaurants
To be eligible for the FICA Tip Credit, your business must be a food or beverage establishment where tipping is customary. Additionally, you must have paid or incurred employer Social Security and Medicare taxes on those employee-reported tips. The credit is designed to offset the employer portion of FICA taxes paid on tips that exceed the federal minimum wage threshold, which is generally $7.25 per hour.
To calculate the credit, start with the total amount of tips reported by employees on which FICA taxes were paid. Subtract the portion of those tips that were used to bring the employee’s hourly wage up to the federal minimum wage. The remaining amount is considered “creditable tips.” Multiply the creditable tips by 7.65% to determine the FICA Tip Credit. For example, if an employee earns $585 in wages over 100 hours and reports $450 in tips, $140 of those tips are non-creditable (used to meet minimum wage), leaving $310 in creditable tips. The credit would then be $310 × 7.65%, or approximately $23.72.
To claim the credit, complete IRS Form 8846 to calculate the amount, and report it on Form 3800 (General Business Credit). Sole proprietors apply the credit to offset taxes reported on Schedule C. If you operate as a partnership or S corporation, the credit passes through to you via Schedule K-1. You can also use the credit for past years by amending prior returns and either carrying the credit back one year or forward for up to 20 years.
